Can anyone tell me why an improrted jpeg appears rotated when it is applied to display part. I know I can scale and rotate the material in the DPE, but it does not line up well. Is there a work around to get a better end result.

If you are applying the image in the Display Parts Editor it will be skewed. This has been a problem since version 1.
Use a display cube and save it as an assembly and your image should be OK.
Also make sure that your jpeg image size is divisible by 4. Yours at 128 pixels X 128 pixels is OK
